MARRIOTT
What is the overall weighted average cost of capital for Marriott Corporation? (Use a corporate tax rate of 34%). What type of investments would you value using Marriott’s WACC?
Cost of debt:8.95%+1.3%=10.25%
Cost of equity:8.95%+1.64*7.43%=21.14%
V=D+E,D/V=41%,E/V=59%
Beta of asset=(E/V)*beta of equity=0.59*1.11=0.655
Beta of equity=(V/E)*beta of asset=(1/0.4)*0.655=1.64
Risk free rate:
Risk premium:exhibit 5 S&P500
WACC:(1-0.34)*0.6*10.25%+0.4*21.14%=12.515%
If Marriott used a single corporate hurdle rate for evaluating investment opportunities in each of its lines of business, what would happen to the company over time?
What are the hurdle rates (costs of capital) for the lodging and restaurant divisions of Marriott? Should the debt and equity costs differ across divisions? Why or why not?
Lodging
Beta of asset:0.65*0.23+0.28*0.5+0.28*0.05+0.48*0.22=0.41
Beta of equity:(1/0.26)*0.41=1.58
Cost of equity:8.95%+1.58*7.43%=20.69%
Cost of debt:8.95%+1.1%=10.05%
WACC:(1-0.34)*0.74*10.05%+0.26*20.69%=10.28%
Restaurant
Beta of asset:1.39*0.05+1.31*0.08+0.54*0.02+0.75*0.03+0.72*0.67+1.04*0.15
=0.85
Beta of equity:(1/0.6)*0.85=1.42
Cost of equity:8.72%+1.42*7.43%=19.27%
Cost of debt:8.72%+1.4%=10.12% WACC:(1-0.34)*0.4*10.12%+0.6*19.27%=14.23%
4.What is the cost of capital for Marriott’s contract services division? How can you estimate this hurdle rate without publicly traded comparable companies?
0.655=0.61*0.41+0.12*0.85+0.27*beta of asset(CS)
Beta of asset(CS)=1.13
Beta of equity:(1/0.6)*1.13=1.88

    Dan Cohrs is preparing the annual hurdle rates for the three divisions of Marriot Corporation (Lodging, Contracts, and Restaurants) which will have a significant impact on the firm’s financial and operating strategies. Marriott’s has been truthful to its operating strategy to remain a premier growth company, Marriott’s sales and earnings per share have doubled over the last four years. In 1987 Marriot’s sales rose 24%, the return on equity was 22% and profits were $223 million. Lodging consisted of 51% of Marriott’s profits, while contracts services and restaurants amounted to 33% and 16% respectively. However, the sales mix is not proportionate to relative profits, where 41% of sales are generated from lodging, 46% from contract services and 13% from restaurants. One of the main factors in Marriot’s lodging success has been their strategy to syndicate hotels to limited partners with a three percent management fee and 20% of profits before depreciation and debt service. One of Marriot’s key strategic elements is to optimize the use of debt in the capital structure for which it uses an interest coverage target instead of debt to equity ratio to determine the ideal amount of debt to hold.…

    Dan Cohrs, the vice president of project finance at Marriott Corporation, is preparing his annual recommendations for the hurdle rates for each of Marriott’s three divisions: lodging, contract services, and restaurants. However, this is a complicated process because finding beta, cost of debt, and cost of equity in order to find weighted average cost of capital, or WACC, must be calculated using proxy firms and divisional data.…

    Marriott Cost of Capital

    Our objective was to find the hurdle rates for Marriott’s three divisions and for the firm as a whole. Marriott should find the hurdle rates for its divisions separately because its divisions operate in separate industries and therefore face different business risks. Marriott’s vice president says that increasing the hurdle rate by 1% would decrease the present value of project inflows by 1%. Since finding appropriate hurdle rates is critical to accepting or rejecting projects, Marriott should be precise by calculating and using division-specific rates on division-specific projects.…

    In this case, Dr. Wright, just became the new manager for Community General Hospital. However, the new manager has no background in business. The hospital has struggled in the past and it is now up to Dr. Wright to take the next steps. This is the first problem, the lack of leadership and financial guidance for the hospital. The second issue is the hospitals reputation. The hospital was originally for designated for helping African Americans. This did well from 1940 to the 1960s. After desegregation the reputation for the hospital went down. Throughout the 1970s the hospital struggled with losses and debt. With a deficit of over $20million the hospital filed for bankruptcy. This brings us to the last problem, the debt of the hospital. The hospital has no money and the suppliers will not give them anything unless they pay up front. Also the hospital does not have a specialty such as OBGYN or heart disease. The hospital may succeed if Dr. Wright can put the hospital back on track or if it merges with another hospital, but by doing so that could put other hospitals and their reputations at risk.…

    Marriott Corporation

    To come up with the actual debt capacity for Marriott Corporation, the EBIT-adjusted/net interest ratio was still used, but the numbers supporting the ratio were altered. From Exhibit 5, we get the total debt of Marriott at the end of 1979. Total debt is defined as the sum of short-term loan, current portion of long-term debt, senior debt and capital leases. The average market price of Marriott in 1979 was $14.9/share, and the interest rate for Baa corporate debt was 12%. It was assumed that Marriott repurchased stock at the price of $15/share using 12% debt financing. Using the net interest before the repurchase, which was $27.8 million, it is concluded that adjusted EBIT was $184.59 million.…
