Homework 2
Due in class – October 28
There are 20 multiple-choice questions, each is worth 5 points for a total of 100 points plus one extracredit question. Please, write with pen, print and staple this HW.
I. Externalities
Problem: Firms A and B each produce 80 units of pollution. The federal government wants to reduce pollution levels. The marginal costs associated with pollution reduction are MCA = 50 + 3QA for firm A and MCB = 20 + 6QB for firm B, where QA and QB are the quantities of pollution reduced by each firm.
Society’s marginal benefit from pollution reduction is given by MB = 590 – 3Qtot, where Qtot is the total reduction in pollution.
1. What is the socially optimal level of each firm’s pollution reduction?
a)
b)
c)
d)
e)

QA = 70, QB = 40
QA = QB = 55
QA = 40, QB = 70
QA > QB
None of the above

2. How much total pollution is there in the social optimum?
a)
b)
c)
d)
e)

0, in social optimum pollution must be reduced to zero
160
50
110
None of the above

3. Is it inefficient to give each firm an equal number of pollution permits if they are not allowed to trade them? a) Yes. B and A will have to abate the same amounts of pollution but at different marginal costs. At that point having B producing one more unit of pollution and A one less would keep total pollution the same but with a cost abatement that will go down to 154
b) Yes. B and A will have to abate the same amounts of pollution but at different marginal costs. At that point having B producing one more unit of pollution and A one less would keep total pollution the same but with a cost abatement that will go down to 132
c) No. Permits is always efficient, also when they are not tradable
d) No because the two firms have different costs and they cannot be compared
e) None of the Above

4. Can the social optimum be achieved using a tax on pollution?
a)
b)

    Right now, Polluter Corp. emits a significant amount of pollutants into the environment because of its old manufacturing equipment. They plan on upgrading the equipment in 2014, which will help decrease the amount of pollutants they emit from production. Since they don’t have the new equipment yet, Polluter predicted that they would need additional EA’s. They spent $3 million to purchase EA’s valid in 2012. However, Polluter believes that they will have more EA’s than they will need when the upgrade is complete. They later sold EA’s valid in 2016 for $2 million. The total costs for the equipment upgrades are expected to be $15 million.…

    To control and decrease the release of pollutants, the government issue EAs to individuals to send out a particular stage of pollutions. Each entity EA has a period year label. Each individual can freely anticipate in choosing who they want to sell the EAs or from whom they want to buy them. However, these transactions happen through a broker. At the end of an acquiescence period, each individual have to deliver EAs to balance the individual’s actual production or to pay the fine to the governing bodies. In order to reduce the quantity of greenhouse gas released, Polluter corp. is planning to update its services in 2014 with a cost of $15 million. However, this corporation will have need of emission allowances further than the owned amount. As a result, in April 2, 2010 Polluter Corp. purchased EAs for $3 million from Clean Air Corp. On the other hand, in preparation of the facility, it sold EAs of 2016 for $2 million to Dirty Chemical Corp.…

    Explain the economic rationale of implementing “pollution tax” and “permits to pollute”: Both policies are implemented to tackle the problem of greenhouse gases, which causes negative externality (third party spillover effect) in the form of global warming and climate changes that lead to lower health and decreasing economic development. Firms in the pursuit of self-interest (to maximize profits) cause pollution that imposes costs on other members of the society that are not fully reflected in market prices. Thus, the free market equilibrium emission of greenhouse gases will be more than the socially optimal level. Explain what is meant by allocative efficiency. Highlight any similarity and/or difference between the two policies: Both are policies that seek to reduce the level of emissions to the socially optimal level of pollution. Pollution taxes is a market based approach to limiting pollution emissions but permits to pollute is a combination of command and control and marketbased approaches to the task of limiting pollution emissions. While pollution taxes seek to reduce pollution by distorting prices, pollution permits seek to reduce it through quantity limits. Governments or governing body sets standards on the maximum amount of pollution/permits to be given out free of charge). After which firms are allowed to trade these permits on the market for tradable permits. Explain how the pollution tax works to achieve allocative efficiency/evaluation/advantages: Taxation policy allows the government to charge an amount of tax preferably similar to the value of MEC at the socially optimal level of production (the Pigovian tax). Pigovian tax is levied on producers who pollute the environment to…

    1) The measurements of the costs of health impairing pollution depends on the foregone earnings from increased morbidity and mortality. From this point of view a given amount of health impairing pollution should be done in the country with the lowest cost, which will be the country with the lowest wages. I think the economic logic behind dumping a load of toxic waste in the lowest wage country is impeccable and we should face up to that.…

    The opinion expressed here is not regarded by economists as being valid in general. It suggests that resources should be devoted without limit to cleaning up (or preventing) environmental pollution or degradation, irrespective of the magnitude of the benefits that this would bring. Economic efficiency requires a balancing of benefits and costs at the margin. However, the statement would be consistent with economic efficiency if clean up/prevention costs were always zero, or damages were always infinitely large, or more generally if long run marginal benefits of abatement were greater than the long run marginal costs of abatement over all levels of abatement up to the point where pollution is entirely eliminated.…
