AB103 Statistical & Quantitative Methods
Semester 2 of 2009/2010

Problem Context:
This case problem is related to a property purchase strategy. The president of Oceanview is deciding whether to bid for a property to build and sell condominiums. However, this depends on whether the state can change the zoning of the property to permit construction of condominiums. Here, the decision is whether to bid for the property, and chance events are firstly, whether the bid can be successful, and secondly, whether the state will approve the zoning change. To assess the likelihood that the state will approve the zoning change, the president can hire a market research service. Hence, the president is facing another decision as to whether he wants to hire the market research service. As a result, if he chooses to hire the service, besides the two chance events mentioned above, there is another chance event concerning whether the market research predicts that the zoning change will be approved. The consequence is that the company will have different profits or losses.
Data analysis:
Below is a timeline showing the sequence of events taking place from now to November where the results of whether the zoning change is approved will be released.
Now
1 Jun
1 Aug
15 Aug
1 Sep
Nov
Market research results available
Deadline to submit bid
Announcement of winning bid
Announcement of zoning referendum results

Based on the sequence of events in the timeline, we can draw a decision tree showing all the decisions and chance events. A more detailed decision tree with probabilities for each state of nature will be illustrated in the appendix.

Recommendations 1. If no market research information is available, the expected value of submitting the bid would be a profit of $0.05 million, whereas the payoff of not submitting the bid would be 0. Therefore, to maximize profit, Oceanview should submit the bid. 2. If the market research is conducted

Expected Values and Decision Trees . From the end of Chapter 8, consider the two capacity options for Arktec manufacturing from Problem 2 and the three possible demand scenarios from Problem 4, then complete Problem 5. First, draw the decision tree for Arktec Manufacturing. When drawing your tree, assume that managers must select a capacity option before they know what the demand level will actually be. Then, calculate the expected value for each decision branch. Which option would you prefer and why? Respond to at least two of your classmates’ postings.…

According to the case, Bernard’s value of original opportunity was $68.465K. Subtracted by the initial investment of $90K, the NPV was $21.535K. Thus, he planned to pass the opportunity. But his friends offered him alternatives which may generate positive outcomes to the project. With no options to either expand or buyout or both, if the viewer would be functional and website would be a winner, Bernard could make NPV= $366.44K by selling the business in six months. If the viewer were competitively functional in four months, but the website failed, Bernard would abandon the Web business and sell technology. He would add $25,000 of his money to turn the viewer into a shrink-wrapped software product. The selling price would be $450K and he would get a third of that. After being discounted to present, NPV would be $24.11K. He would have to sell the web business if the viewer was not functional and the website was successful. Bernard could get a third of the selling price of $300K which equaled $100K in six months. The NPV would be $1.29K. If both fail, eh would lose $90K in total. We’ve known…

    Decision Analysis

In business today, many decision-making situations occur under conditions of uncertainty. The demand for a product can be one number this week and double that number next week or vice versa. There are several decision-making techniques to aid the decision maker in dealing with these types of uncertainties. There are two classes of decision situations, situations where probabilities can be assigned to future occurrences and probabilities that cannot be assigned. A decision-making situation includes several components, the decision itself and the actual events that can occur in the future, we refer to those as states of nature. The states of nature can be good and bad economic conditions, cold or warm weather, and an accident or no accident. The state of nature that does occur will determine the outcome of the decision, but the decision maker has no control over which state occurs. Payoff tables are organized so that the decision situations can be analyzed. Using a payoff table is a means of organizing a decision situation, including the payoffs from different decisions, given the various states of nature. Each decision will result in a specific outcome corresponding to the particular state of nature that occurs in the future. Payoffs are usually expressed as revenues or costs, but the can be expressed in a variety of values. Once a payoff table has been organized, there are several criteria available for making the actual decision. One of those is the maximax criterion. The maximax criterion results in the maximum of the maximum payoffs. The decision maker would be very optimistic. They would assume the most favorable state of nature would occur. When considering profit, the decision maker would pick the state of nature that gains the highest revenue. When considering…

Question 1. Carla would like to open a small dress shop. At the present time, she believes that the chances of a successful or unsuccessful dress shop are about the same (50%). If Carla opens a shop and it is successful, she expects to make a profit of $100,000. If she opens a shop that proves to be unsuccessful she will lose $50,000. On the other hand, If Carla chose not to open her own shop, she would have the option of investing in a dress shop being started by her best friend Amanda. The probabilities of Amanda's shop being successful are the same as Carla's. Carla would only stand to make $40,000 if the shop was successful but if it was unsuccessful she would only lose $30,000. Of course Carla can always do nothing. Draw a decision tree for this problem. What is Carla's best strategy? Draw the risk profiles and cumulative risk profiles for the problem. Is there any kind of dominance among the possible alternative decisions? Explain. After a second thought Carla realizes that the profit she can make is not strictly $100,000 but it can be as low as $90,000 and as high as $110,000. Conduct a one-way sensitivity analysis and draw a tornado diagram. e. What is the maximum amount of money that Carla should pay for information? f. In today's local paper, there was an article that described a study that can be done to indicate the potential of a retail store, which Carla believed could be applied to her idea, but not Amanda's. She found out that the probability of a favourable study given a successful shop P(favourable | SS) was 0.9. Furthermore the probability of an unfavourable study given an unsuccessful shop P(unfavourable | US) was 0.7. What is the EVSI of the information provided by the study? a. b. c. d. A sample is a group taken from the population. Most statistical situations do not allow an entire population to be used for analysis (usually because it is too large, the geographical dispersion of subjects, logistical issues, funding, time restraints etc) so a sample must be used.
