Market Equilibrium Economics 561

Market Equilibrium McConnell, Brue, and Flynn (2009) define equilibrium price as, “the price where the intentions of buyers and sellers match” (p. 54), and equilibrium quantity as, “the quantity demanded and quantity supplied at the equilibrium price in a competitive market” (p. 54). This information appears straight forward. Understanding the various components and economic roles each play to reach equilibrium will aid in comprehension of the processes. Components of market equilibrium include determinants of the law of demand, determinants of the law of supply, efficient markets theory, and market surplus or shortages. The tire industry continually experiences fluctuations in demand, supply, and price. The following discusses the components of the effects of a tire manufacturer in original equipment (OE) and replacement (RE) tire markets and changes they make to reach market equilibrium. Supply and Demand The law of demand defines the inverse or negative relationship between price and quantity by stating when price fall, demand quantities rise and price rises, demand quantities fall (McConnell, Brue, & Flynn, 2009). The demand curve slopes downward to the right as prices fall and demand increases (Figure C, Appendix A). Because there is an initial surplus, or higher quantity available compared to demand, explains the curvature of the demand curve. From 2008 to 2009, a major economic crisis caused changes to consumer incomes causing fewer consumers to purchase new cars. The change in the demand for new cars had a negative effect to demand for tires from original equipment manufacturers (OEMs). Simultaneously, the pricing to OEMs began to drop as the demand fell. The determinant of decrease in demand of new tires for OEM’s was consumer’s income.

    According to McConnell and Brue (2004), a monopoly occurs when a single firm is the sole producer of a product for which no close substitutes exist. Since the United States Postal Service (USPS, 2008) has no close substitutes, competition does not exist. The Postal Service’s universal service obligation (USO) is broadly outlined in multiple statutes and encompasses multiple dimensions: geographic scope, range of products, access to services and facilities, delivery frequency, affordable and uniform pricing, service quality, and security of the mail (USPS 2008).     How do consumers purchase tires? Tire consumers (at replacement market) will buy tire at two different occasions: when they need new tire immediately (emergency occasion), and as a spare change in case of emergency (preventative occasion). It is dubbed a “grudge purchase” where consumers won’t have any choice but to buy tires in order to make sure that their car is able to run. The average time between purchases is 2.5 years but more than 50% of all consumers buy the tire at the same time they became aware of their need of the tire which means that they (most consumer) have immediate action and limited time to consider purchase. Consumers of Goodyear purchase tires according to the classification of the consumer, in the sense that consumers in each classification will perceive Goodyear tires differently, therefore will purchase the tires in a different manner/process. Tire consumers are generally consisted of: 1. Quality Conscious buyers accounted for 18%. These consumers put emphasis on the quality of the tire. Their buying decision will be determined by the quality-driven property of the tire including the long-life of the tire, the quality of the rubber, the traction it provides, the tread of the tires, as well as high quality sales and after service. These consumers perceive tire as an important investment for their car (which most likely to be expensive and/or luxurious) and will not hold back their money to purchase high quality tires. They are considerably less sensitive to the pricing, and more on the product. Exhibit 4 also shows a relatively high awareness/intent to buy at 15% for Goodyear but still lower than Michelin which consumers of this classification mostly prefer. Consumers in this classification would buy their tires mostly from their respective manufacturer dealers (car manufacturers), tire manufacturer outlets (Price Index 107%), as well as independent dealers for the specific brand.
