1 BUDGET CONSTRAINT

Consumer theory ---- how consumers buy their goods? Economists assume: consumers choose the best bundle of goods they can afford. Two aspects: ----Consumers choose the most preferred goods. ----They are limited by economic condition.

The Budget Constraint Consumption bundles: (消费束,商品组合): a list of numbers of goods and services. X = (x1, x2, …, xn,) In the case of two goods: good 1 and good 2. Bundle of goods: X = (x1, x2) Prices of goods: (p1, p2), The amount of money the consumer has to spend: m. The consumer’s affordable consumption bundles, (x1, x2) satisfy p1x1 + p2x2 ≤ m. ----The budget set of the consumer (预算集) .

Two Goods Are Often Enough Composite good ----take x2 as everything else, the dollars spent on other goods. For example, x1: consumption of milk in quarts per month. The budget constraint will take the form p1x1 + x2 ≤ m.

The case of n goods Budget constraint: p1x1 + p2x2+…+ pnxn ≤ m.

Properties of the Budget Set Budget line(预算线): p1x1 + p2x2 = m. Vertical intercept: m/p2 Horizontal intercept: m/p1. Slope: – p1/p2 Economic interpretation of slope: For the bundle (x1, x2): p1x1 + p2x2 = m. After a change in bundle (△x1, △x2): p1(x1+△x1) + p2(x2+△x2) = m.

    Income elasticity of demand measures the degree to which consumers respond to a change in their income by buying more or less of a particular good. In the case, the study focused on neighborhoods where income was decreasing. Even though the money people had was scarce, or having an inadequate supply of money, the people were interestingly enough buying more McDonalds than before. Many researchers teamed had up and came to a consensus that people rely more and more on inferior goods, or those good of lesser quality and generally less expensive, that normal or superior goods, which are goods that have a better quality and tend to have a higher price tag than the inferior goods. This reaction is due to the consumers’ spending limits where they can only spend a certain amount of money. The main component of spending limits is income. When a person’s income is high, that person has a large spending limit because there is flexibility and extra money to spend. To the contrary, when someone has a low income their spending limits unfortunately reduces in size, of course depending on how much of a difference there is in the incomes of the people being compared.     As consumers, we are constantly forced into making choices. They face a variety of goods and services which can be purchased, but often are limited by the amount of money with which those purchases can be made. The utility theory, also sometimes referred to as the consumer behavior theory, is often used to explain the behavior of individual consumers and the amount of satisfaction a consumer derives from the consumption of goods and services. The theory of consumer behavior explains how people can best utilize their resources to achieve the highest level of satisfaction possible. According to Mr. Hirschey, the utility theory hinges on three basic assumptions: First, more is better, is described as consumers preferring more of a particular good or service. The second is that consumer preferences are complete, which allows the consumer to prioritize the assumed benefits of consumption. Finally, preferences are transitive, which enables the consumer to make a decision based on the desirability of consumption of a particular good or service. All of these assumptions help businesses gain a better understanding of the consumer they wish to attract, while providing economists and those that study consumers a better understanding of the habits of consumers. There are a several other concepts of importance that are observed; the first approach is the marginal utility. According to the marginal utility theory, consumers should benefit from consumption of an extra unit of goods or services. For example, let’s look at the consumption of a candy bar. Let’s say a consumer purchases a candy bar every Friday for a month. If you were to survey this individual every week we would expect to see an increase in satisfaction each week.
