Week #2 (Case 34pg 139-140 inside the ref)
Complete Group Case 3-33 on page 138. Make sure to answer the questions completely and show all computations with proper labeling if required.
Explain how shaving 5% off the estimated direct labor-hours in the base for the predetermined overhead rate usually results in a big boost in net operating income at the end of the fiscal year. Should Terri Ronsin go along with the general manager’s request to reduce the direct labor-hours in the predetermined overhead rate computation to 420,000 direct labor-hours?
Shaving 5% off the estimated direct labor-hours in the predetermined overhead rate will result in an artificially high overhead rate. The artificially high predetermined overhead rate is likely to result in over applied overhead for the year. The cumulative effect of over applying the overhead throughout the year is all recognized in December when the balance in the Manufacturing Overhead account is closed out to Cost of Goods Sold. If the balance were closed out every month or every quarter, this effect would be dissipated over the course of the year.
This question may generate lively debate. Where should Terri Ronsin’s loyalties lie? Is she working for the general manager of the division or for the corporate controller? Is there anything wrong with the “Christmas bonus”? How far should Terri go in bucking her boss on a new job?
While individuals can certainly disagree about what Terri should do, some of the facts are indisputable. First, the practice of understating direct labor-ours results in artificially inflating the overhead rate. This has the effect of inflating the cost of goods sold figures in all months prior to December and overstating the costs of inventories. In December, the huge adjustment for over applied overhead provides a big boost to net operating income. Therefore, the practice results in distortions in the pattern of net operating income over

As I mentioned in Analysis, labor costs constituted approximately 33 percent of the company’s operating expenses during 2010 . However, the company’s ability to control labor costs is limited by the terms of its collective bargaining agreements, and increased labor costs have impacted the company’s low cost competitive position. The adoption or convergence of United States Generally Accepted Accounting Principles (US GAAP) and International Financial Reporting Standards (IFRS) has been quite an arduous journey for all parties involved. Although the two possibilities are very different, one thing is certain; IFRS is coming to America. Accounting professionals have been resistant to an adoption, but most agree there must be a single set of high functioning standards for the world business market. The issuance of the highly anticipated IFRS No 9 affects not only foreign accounting firms, but US Certified Public Accountants (CPAs) as well, due to globalization.…

The $139,200 unfavorable Direct Labor Variance can be attributed to many reasons however it is most likely linked to the management team. Due to the early retirement of the sales manager, the production manager being hospitalized and the accountant quitting, it can be understood that inefficiencies were bound to arise. Without proper management, labor reduced overall productivity of the company, as these workers took 121,200 hours to produce 12,00 stoves rather than the standard 120,000 hours that it should have taken. This reduced Net Income by $18,000 (Labor Yield Variance calculation).…

I am going to defend this statement even though a portion of it has some merit and could indicate lesser of a problem than it might appear. Operating a business is a complex business that requires everyone aboard to do their part, hence putting blame on the people in charge might not be so hard to accept. I would have to agree that some responsibility within the organization does apply to those in charge of ensuring under or over applying overhead, however we must understand what overhead constitutes. Simply stating that there is an indication of overhead within and organization does not automatically mean that there is indication or concerns for problems by those in charge. Overhead cost is an ongoing expense that is used to operate a business but should not be associated with the products and services being offered because they are not directly associated with profits. Manufacturing overhead also include cost that is more appropriately to be treated as cost of all outputs like overtime premium, cost of idle time, utilities cost. Because applying overhead is an estimated guess that some businesses apply at the beginning of the year to compensate, therefore some balance of overhead is bound to be over- or under-applied at the end of the year. Proper and accurate accounting for these difference…
