As the controller of LNP Company, Amy discovers a misstatement that overstated net income in the prior year’s financial statements. The misleading financial statements appear in the company’s annual report which was issued to banks and other creditors less than a month ago. After much thought about the consequences of telling the president, Nick Oliver, about this misstatement, Amy gathers her courage to inform him. Nick says, “Hey! What they don’t know won’t hurt them. But, just so we set the record straight, we’ll adjust this year’s financial statements for last year’s misstatement. We can absorb that misstatement better in this year than in last year anyway! Just don’t make such a mistake again.”

1. What are the ethical issues?

The ethical issues are a misstatement that overstated net income in the prior year’s financial statements, and the dishonesty that Nick and Amy portrayed. Nick was acting unethically for handling the misstatement is as if it was a minor issue and not resolving the problem. Amy was acting unethically for not taking the situation a step further and reporting it to the person that oversees Nick.

2. Who are the stakeholders? (at least 3)

The stakeholders are LNP Company, Amy, and Nick Oliver.

3. How is each stakeholder you listed in #2 affected? (Be specific).

LNP Company is affected in ways of loss of employees, difficulties in hiring new employees for that no one wants to work for a company that has a bad reputation, losing investments from existing investors, potential loss of future investors, and risks of losing what value the company is worth. The stakeholders involved are the banks that would be extending loans to the company based on false information.     1. This case involves a small public traded company named Nebobites, which manufactures dog treats. Jenny O., CPA, is the new Assistant Controller for the Nebobites’ company, and her job is to review and audit the financial statements for the 2012 year. While reviewing the financial statements, Jenny noticed the company’s Allowance for Doubtful Accounts balance seemed significantly higher than in the past. This increase in the Allowance account was due to the Bad Debt Expense estimation being based off 3% of net credit sales instead of the prior years’ estimate of 1.5%. The increase in Bad Debts expense as a result of the increase in estimate materially affected the 2012 earnings. However, 2012 had been a great year for earnings, so the additional expense did not disturb the earnings growth trend Nebobites’ had experienced in the past. However, upon further research, Jenny could find no justification for the increase in the Bad Debt Expense estimate from 1.5% of net credit sales to 3%. Jenny decides to approach her boss, the Controller, Maxwell Devious. He tells Jenny he is aware of the practice known as “income smoothing.” Maxwell Devious says showing a steady growth in earnings was essential to keep the Nebobite stock price high as possible as the Smith family planned to sell-off a significant number of shares in early 2014.
